Liquidity Pool
A smart contract that holds paired token reserves and executes swaps against them using an automated market maker formula.
Why it matters
LP size sets the price impact of every trade. A $5K pool moves 20% on a $500 buy. A $500K pool eats the same buy without a wick. Bigger LP means a tradeable chart, smaller LP means every buy is a candlestick and every sell is a cliff.
How it works
- Two-sided reserve - typically a project token paired with SOL, ETH or USDC.
- AMM formula - price is derived from the ratio between the two sides.
- Each swap changes price - buys pull the base asset out and lift price; sells do the opposite.
- LP tokens - liquidity providers get a receipt token proving their share.
- Trading fees - a % of each swap goes back to LP providers as yield.
A $10K SOL pool with 1B tokens. A $2,000 buy moves price 20% and eats 15% of the base asset. Slippage: brutal.
Same buy on a $200K pool moves price under 1%. Same token, same buy, completely different chart behaviour. LP size is the most underrated launch decision.
Locking, burning, rug flags
- LP lock - team locks LP tokens in a time-lock contract; can't pull liquidity until unlock.
- LP burn - team sends LP tokens to a dead address; liquidity is permanent.
- Unlocked LP - team can withdraw all liquidity anytime; classic rug pull setup.
- Short lock - 30-day locks are trust theatre; the real threshold is 12+ months.
- Always verify the lock on-chain, not on a screenshot from Telegram.
Common mistakes
- Buying with LP under $10K - your buy is the candle, your sell is the cliff.
- Trusting "LP burned" claims - verify the tx hash before you buy.
- Ignoring LP concentration - one wallet holding 90% of LP tokens can rug.
