Liquidity Provider (LP)
A liquidity provider (LP) deposits assets into a liquidity pool and receives a position in return, potentially earning swap fees while bearing price, range, contract, and token risks.
Why LPs Matter
A liquidity provider supplies assets to a liquidity pool so other users can swap without waiting for a matching counterparty. The provider receives a position representing the supplied liquidity and may earn a share of swap fees generated while that capital is active.
The provider is the participant; the pool is the smart contract or market holding the assets. Keeping those concepts separate avoids treating “LP” as another name for the pool itself.
How a Position Works
The position format depends on the protocol and version. Some pools issue fungible LP tokens. Concentrated-liquidity systems may represent each selected price range as a separate NFT or position. Deposits are not universally split into equal-value halves.
Simplified example: assume a v2-style pool contains $90,000 and a provider adds $10,000 of correctly balanced liquidity. After the deposit, the position represents 10% of the $100,000 pool, before fees, withdrawals, or price movement. Real quotes depend on the pool’s rules and reserves.
Fees and Risks
Swap fees are a possible return, not guaranteed yield. A position can lose value when token prices diverge, become inactive when a concentrated range is left, or be affected by market volatility, smart-contract faults, and malicious or restricted tokens.
Fees do not automatically exceed these losses. A deeper pool may reduce price impact for traders, but that benefit does not remove the provider’s exposure.
Common Mistakes
- Assuming every LP position earns fees continuously.
- Ignoring range settings, token permissions, or withdrawal rules.
- Confusing a higher slippage tolerance with more liquidity.
- Treating an LP lock as proof that the token or contract is safe.
Providing liquidity is an active market position. Review the pool, assets, range, fee model, and exit conditions before depositing.
